As more Nigerians become interested in investing and building wealth, conversations around stocks, mutual funds and exchange traded funds, commonly called ETFs, are becoming increasingly common. Yet, while these three investment options are often mentioned together, they are not the same thing.

Understanding the difference matters because investing is not simply about putting money somewhere and hoping it grows. Every investment carries a certain level of risk, requires a particular approach and serves different financial goals. Knowing what you are actually buying is therefore one of the first steps towards becoming a more informed investor.

A stock represents ownership in a company. When you buy shares of a publicly traded company, you become a shareholder and own a small portion of that business. For example, if you purchase shares in a company listed on the Nigerian Exchange, your investment is directly tied to the performance of that particular company.

If the company performs well and investors become more willing to buy its shares, the price may rise, allowing you to sell your shares at a profit. Some companies also pay dividends, giving shareholders a portion of the company’s profits. However, the reverse is equally possible. If the company performs poorly or investors lose confidence in it, its share price can fall and the value of your investment can decline.

This is one of the major characteristics of investing in individual stocks: you are taking direct exposure to the performance of a particular company. If you put all your money into one company, problems affecting that company can have a significant effect on your investment.

A mutual fund works differently. Instead of selecting individual companies and buying their shares yourself, a mutual fund pools money from many investors and uses that money to purchase a collection of investments. The fund is typically managed according to a specific investment strategy.

For example, an equity mutual fund may invest in shares of several companies. A money market mutual fund may focus on short term, relatively lower risk instruments such as treasury bills and other money market securities. A bond fund may concentrate on fixed income investments.

Imagine that you have ₦100,000 to invest but do not have the time, expertise or confidence to select several individual securities yourself. You could invest in a mutual fund, where your money is combined with that of other investors and managed as part of a larger portfolio.

One of the major advantages is diversification. Rather than depending entirely on the performance of one company, your money may be spread across several investments. If one performs poorly, the effect on the overall portfolio may be reduced by the performance of the others.

There is, however, a cost to this convenience. Mutual funds generally charge fees for managing the fund, and investors should understand those charges before committing their money. The fact that a professional manages a fund also does not guarantee that it will make money. Its value can still rise or fall depending on what it owns and how those investments perform.

Then there are exchange traded funds, or ETFs.

An ETF can be thought of as a basket of investments that is traded on a stock exchange. Like a mutual fund, an ETF can hold a collection of securities rather than just one company. However, unlike a traditional mutual fund, an ETF can generally be bought and sold throughout the trading day on an exchange, much like an individual stock.

A popular example is the SPDR S&P 500 ETF Trust, commonly known as SPY. Rather than requiring an investor to purchase shares in hundreds of companies individually, the ETF provides exposure to the basket of companies represented by the S&P 500 index.

This is where the difference becomes easier to understand. If you buy an individual stock, you are essentially saying, “I want to own part of this company.” If you buy a mutual fund, you are saying, “I want to put my money into a professionally managed portfolio.” If you buy an ETF, you are saying, “I want exposure to this basket of investments, but I also want the flexibility to trade it on an exchange.”

The three therefore offer different approaches to investing.

Stocks generally give investors the greatest direct control because they choose the companies themselves. That control, however, comes with greater responsibility. An investor needs to understand the company, its financial position, industry, competitors, management and the risks that could affect its future.

Mutual funds can be attractive to people who prefer to have their money managed within a diversified portfolio. They can also make investing easier for people who do not want to research individual companies. The appropriate mutual fund, however, depends heavily on its investment objective. A fund investing in equities has a very different risk profile from one investing in money market instruments.

ETFs can provide diversification while offering the flexibility of exchange trading. Many ETFs track market indexes, although some are actively managed or focus on particular industries, countries, commodities or investment themes. Consequently, the word “ETF” alone does not tell you whether an investment is safe or risky. What matters is what the ETF actually owns.

This is an important point for new investors.

A diversified stock ETF can still fall when the broader market declines. A mutual fund can lose value when the securities in its portfolio perform poorly. An individual stock can experience a dramatic decline if the company encounters serious problems.

The difference is largely in how your money is exposed to those risks.

Someone who puts ₦100,000 into one company’s stock is exposed primarily to the fortunes of that company. Someone who puts ₦100,000 into a diversified fund may have that money spread across dozens or hundreds of investments, depending on the fund. That does not eliminate risk, but it can reduce the impact of problems affecting one particular investment.

For Nigerians beginning their investment journey, this distinction is particularly important. The growing interest in wealth creation, financial independence and alternative sources of income is encouraging, but enthusiasm should not replace understanding. Before putting money into any investment, investors should know what they are buying, how the investment makes money, what could cause its value to fall, what fees apply and how easily they can access their money.

There is also a dangerous tendency to judge investments simply by their recent returns. An investment that performed exceptionally well last year may not necessarily perform the same way next year. Past performance is not a guarantee of future returns, and investors should be wary of anyone promising guaranteed high returns without clearly explaining the risks involved.

Ultimately, there is no single investment option that is automatically best for everyone.

A person who enjoys researching businesses and understands the risks involved may prefer individual stocks. Someone who wants diversification and professional management may prefer a mutual fund. Another investor may prefer an ETF because it provides exposure to a broad market or specific group of assets while allowing trading during market hours.

The important thing is not to invest simply because everyone else is investing.

Understand first. Invest second.

Stocks, mutual funds and ETFs are simply different vehicles for putting money to work. The right choice depends on your objectives, time horizon, risk tolerance, knowledge and financial circumstances.

The real question is therefore not, “Which one will make me rich fastest?”

It is, “What am I investing in, what can I potentially gain, what can I potentially lose, and does this investment make sense for the future I am trying to build?”
